Veremos.

Vale: Down, But Not Out

Sep. 15, 2014 8:48 AM ET | 12 comments | About: Vale S.A. (VALE)
Disclosure: The author has no positions in any stocks mentioned, and no plans to initiate any positions within the next 72 hours. (More...)
Summary

Vale shares have dropped 20% in 2014 as weak iron ore pricing has taken a toll on its performance.
It is expected that demand and pricing of iron ore will improve going forward, and this is a positive for Vale.
Vale is rightly focused on cutting costs and reducing debt, as these moves will allow it to improve its performance once the conditions improve.
Weakness in iron ore pricing has taken its toll on Vale (NYSE:VALE) this year, with the stock declining almost 20% so far. In fact, Vale seems to have lost all the momentum that it was carrying going into its second-quarter results, and it now trades close to its 52-week low. The company missed analysts' estimates on both the top and bottom lines by big margins on the back of weak iron ore prices, which fell to a four-year low.

In fact, Vale's revenue for the quarter fell 7.1% year over year to $9.9 billion, well below the analysts' expectations of $10.63 billion. Its earnings of $0.28 per share also failed to meet the consensus of $0.45 a share. However, Vale managed to reduce its selling, general, and administrative expenses by around 25%, way better than its target of 10%. Hence, Vale is working aggressively on lowering costs in order to keep its head above the water in an increasingly difficult iron ore pricing environment. But, will Vale be able to execute a turnaround going forward? Let's find out.

Conditions are expected to improve

Going forward, management anticipates a rise in steel demand, which will consequently lead to an increase in demand for iron ore. In addition, iron ore pricing is expected to improve as well. As per Cowen:

"High cost marginal producers, especially in China, are likely producing ore at a loss at sub $110/mt prices, therefore, there is a built in support near this level. This theory is also supported by the fact that over the past two years prices have rarely traded below the $110/mt level and quickly spike higher after falling under that price level. Therefore, we see current prices of ~$105.5/mt as short-lived and expect 2014 prices to average above current spot prices."

Thus, a combination of improved iron ore pricing and demand should lead to better times for Vale. In addition, nickel pricing is also expected to improve, driven by higher demand in Europe and the U.S. Moreover, Vale's fertilizer business continues to grow as its EBITDA for the quarter more than doubled, led by a positive impact of improved pricing. To further add strength to its business, the company is considering partnership opportunities that will enable it to maintain efficient operations, reduce costs, and optimize capital expenditure.

Moving onto its international operations, the company intends to utilize its inventory in Malaysia to improve its pricing. According to management, "By doing that we intend to improve the price realization because the material that will go to the market after the blending will be a superior quality material."

Challenges to overcome

However, Vale is facing some serious headwinds, which have resulted in a poor performance in recent times. In fact, Vale has missed bottom line estimates comprehensively in three out of the last four quarters. As we saw above, there was a significant drop in its net income last quarter due to asset impairments at the Integra coalmines and the Simandou project in Guinea.

But, management is optimistic about turning in a better performance going forward. For example, it is negotiating with the government of Guinea to recover value from its investment in the nation. According to management, "Overall, we are continued to focus on productivity and continue to ramping up important operations and reduce costs expenses and capital expenditures in order to achieve our goal of sustainable shareholder value."

Similarly, Vale is experiencing slow growth in China, a key market for iron ore. The prices of commodities have declined due to oversupply. In order to offset the effect of declining prices, Vale has brought new capacity online at its new plant at the Carajas complex in the Brazilian Amazon. Luciano Siani, Chief Financial Officer at Vale, said, "Even in a challenging environment with lower prices, we were able to maintain our results for our shareholders."

Valuation and fundamentals

Vale seems to be decently valued at a forward P/E of just 7.3. It also has strong short-term liquidity as evidenced by a current ratio of 2.37. Moreover, Vale has generated impressive operating cash flow of $14.43 billion over the past one year, although levered free cash flow doesn't seem too robust at $280 million.

In addition, Vale is cutting its debt impressively. At the end of the first quarter, it had $33.73 billion in debt, which has now come down to $31.97 billion. Since the company is increasingly focused on reducing costs and divesting non-core assets, it should be able to improve its balance sheet going forward. Moreover, analysts expect Vale to improve its bottom line slightly next year. As such, even though Vale is currently beaten down, it can deliver in the long run once the industry conditions improve.

Los analistas profesionales ,estan muy confiados que la suba de tasas en EE UU y la suba del dolar, van a hacer que sigan bajando los metales.
Yo creo que dentro de poco vamos a ver la gran revelion de precios de los metales industriales.
